As it turns out, that did not happen and Holika burnt to death, despite the cloak. This enraged Hiranyakashyap, Holika’s brother. He in turn attacked Prahlada, who had been magically saved. 

This attack however triggered Lord Vishnu’s appearance on the scene. And Lord Vishnu tore Hiranyakashyap apart. Holika dahan and holi are since celebrated.

The festival of Holi is played with colors. People do tend to use both dry and water colors to play Holi.
